End of an era: Safe bets needed
Rising volatility: Squaring safety needs with the risk of a duration shock

In one chart (Feb.): An era of low volatility is coming to an end as monetary headwinds gather pace

  • The equity correction in February was a stark reminder: The era of low volatility is coming to an end. Correction risks are rising. Importantly, it is not only about equities, bond market volatility is on the up as well. The underlying macro story: Monetary headwinds are gathering pace as bigger central banks holdings of government bonds are set to shrink towards year end. This makes for a rougher market ride in 2018.

  • Investors’ headache: With long-term interest rates recently breaking out of multi-year trading ranges, simply seeking shelter in “classic” safe havens like high grade government bonds might not do the trick, as bond volatility is rising together with equity volatility (graph). Longer dated bonds, in particular, could be vulnerable as inflation is showing signs of life, at least cyclically speaking. The term premium in long-dated US government bonds is still at record lows. Consequently, a potential duration shock ranks highest among investors’ fears.

  • Low duration strategies within safer fixed income segments like covered bonds offer an attractive solution to these headaches. They protect against duration risks as well as rising cross-asset volatility. At the same time, covered bonds carry a potential yield mark-up relative to government bond equivalents – without compromising on credit quality. Case in point: these strategies have been among the top performers during February’s market turbulence.
